“Acid Test Ratio” shows us whether the entity could pay all its current liabilities if they came due immediately. It’s calculated by the available cash plus accounts receivable plus short–term investments divided by current liabilities. In 2011, the acid test ratio was 0.64. By 2012, it decreased to 0.43. Even though the acid-test ratio is less than 1 which rates in the lower third quartile in the industry of 1.6, 0.9 to 0.6, it indicates an issue with repaying current liabilities. For all three ratios (profit margin, return on assets, and return on equity) the trends from 2004 to 2006 remains the same. All three ratios increased from year 2004 to 2005, but dramatically decreased from 2005 to 2006 dropping below the percent ratios of 2004. The increase of Profit margin indicates that Harrods sporting goods had a higher return on the sales dollar which shows good cost control, the decrease (2005-2006) of the same ratio indicates the company having a lower return on the sales…

    1. Compute financial ratios using the guidelines provided below. Use the component ratios of return on equity to explain the reasons for the difference in the profitability across the two firms. In other words, is profit margin, asset turnover or/and financial leverage responsible for the difference in profitability? Comment on the riskiness of the two companies based on the financial ratios. I would like you to compute the ratios for 1988, 1989 and 1990. Data to compute the ratios for 1990 are in the current financial statements. But to compute ratios for 1988 and 1989, you may have to get some data from notes and supplementary disclosures (all included in the case). I provide guidelines for this purpose below.…
