Giant Pool Of Money Summary
In This American Life’s “Giant Pool of Money” two biases are present, the regression to the mean and the confirmation bias. Almost everyone thought that the housing market would increase forever, all the while intelligent people who knew better, kept listening only to what they wanted to hear. By dissecting these two biases we can gain a better understanding of what was driving the actions that lead to our most recent credit crisis. In doing so we can learn to make our own decisions without these biases.
In this story borrowers failed to recognize the regression to the mean bias which states that over time things will average out. This meant that home prices cannot simply continue to rise but that they will eventually settle back to a normal level. Borrowers believed that home prices would continue to rise and that they were making safe investments. There was little fear of adjustable rate mortgages because borrowers thought that they could always sell their home for more than they paid and walk away with a nice return. Clarence Nathan is an example of this, he viewed a $540,000 NINA loan as a quick solution to his financial problems. It is easy to look back and say what were these people thinking but when you take a closer look at some of the biases involved involved the borrowers, the lenders and the investors are to blame. The system just seemed to lack the necessary checks and balances and finally spun out of control. In the end the borrowers, the highly leveraged banks and the investors (Giant Pool of Money) all lost. By failing to recognize and adjust for these biases people continued down a very slippery slope.     Penn Square Bank made decisions that were not only unethical but also based on pure greed. Penn Square Bank could not fund the extravagant loans that they were negotiating on their own forcing them to originate the loans and sell them to large banks. The arrangement alone was not the problem it was the loose credit terms and lack of documentation employed by Penn Square Bank. The loose credit terms and issues with valuation of the collateral led to the demise of not only Penn Square but also some of the other organizations that bought the loans. The idea that this practice was going to last forever and all would become rich was insane. Banks should base the loans on revenue the collateral produces not on the hopes of what it may be worth some time in the future. The lack of documentation shows that management was more interested in the cash that will be made from originating the loan and not the regulations in place or the ability for repayment. Penn Square Bank’s credit extensions made the situation even worse. Refinancing loans instead of requiring payment on the loans perpetuates the problem. These borrowers may be forced to take interest-only loan, which have lower monthly payment but are very difficult to pay off in the end.     Predatory lending has caused many conflicts in the American society. Victims who fall for predatory lending are usually low income homeowners or those having financial difficulties. Consumers do not realize that mortgage payments are impossible until 3-4 years after predatory lending. This imposes a significant role in the destruction of the American dream. Constance M. Ruzich, a teacher at Robert Morris University in Pittsburgh, and A. J. Grant, also a teacher at RMU, state in their essay, “Subprime mortgages are home loans made at higher rates of interest to burrowers who represent higher credit risks and have lower credit scores.” People with subprime mortgages have a difficult time paying their taxes. Predatory lending, or subprime mortgages, has significantly taken part in the downfall of the economy.     The focus of the documentary is on the lowering of interests rates to facilitate continued and expanded spending by consumers worldwide. The documentary points out that in the wake of the “.com bubble” the Federal Reserve lowered interest rates to close to one percent in order to stimulate consumer buying power, and the economy. And it worked for awhile. Consumers bought like crazy. From cars, to electronics, to clothes, and most importantly houses.
