Kimi Ford, a portfolio manager at Northpoint Group, is concerned about the veracity of a cost­of­capital analysis of Nike Inc. just completed by her assistant Joanna Cohen.
Consequently, Ms. Ford has hired you to take a fresh look at Nike’s cost of capital. Your assignment is to compile a memo to Kimi Ford in which you undertake a thorough estimation of Nike’s cost of capital, based on ‘Best Practices’. Make sure you clearly explain all calculations, and assumptions made, in your analysis. Ms. Ford also expects a high standard of presentation in your memo, suitable for forwarding to senior management.

She found Nike’s cost of debt by dividing total interest expense, which was found on the income statement, by her previous calculation for debt. Nike’s total interest expense was $58.7 million, so their cost of debt was found to be 4.3%. Joanna used a tax rate of 38% in her calculations, making Nike’s cost of debt after tax to be 2.7%. Joanna decided to use the CAPM model in her calculation of Nike’s cost of equity. She used the risk-free rate of 5.74% on a 20-year Treasury bond, the geometric mean for market risk premium from 1929 to 1999 which was 5.9%, and Nike’s average beta from 1996 to 2001, which was 0.80 to make her calculations.     The WACC is the appropriate method for valuing Nike’s capital. The WACC takes your cost of debt x the percent of capital + CAPM x equity percent of capital and it tells the rate of return the company needs to return based on its capital structure. In my opinion Ms. Ford has correctly assumed Nikes cost of debt and cost of equity. Her projection for cost of debt uses the Japanese yen notes ranging from 2.0%-4.3%. Since she used the higher range of 4.3%, that will eliminate any overly optimistic projections and should leave us with a realistic assumption. Some people can argue that she should of used the multiple costs of capital approach since Nike operates in many different sectors within the sporting apparel industry; however, when you break down their sales into categories like she did it is evident that using the singular approach was adequate for this analysis.…

    In Nike’s case, when Joanna Cohen calculated the WACC of Nike, she made several mistakes and led to a wrong estimate of the cost of capital. The first mistake comes to the book value of equity used in calculating WD. Nike became a publicly traded company since December 2, 1980, the share price has changed significantly during 20-year’s time. So, the market value of equity should be used instead of book value. Then, Cohen calculates the cost of debt by taking total interest expense for the year 2001 and dividing it by the company's average debt balance. This is an approximation for the true cost of the debt, but is too inaccurate and may not reflect Nike’s current or future cost of debt. Thirdly, Cohen obtained the corporate tax rate 38% which is used to calculate the adjusted cost of debt by adding state taxes of 3% to the U.S. statutory tax rate 35%.
